The familiar textbook form, yield ÷ (1 − federal rate), is the special case where the bond is in-state, the alternative is a corporate bond in a no-tax state, and the surtax does not apply.

Municipal interest is excluded from net investment income, so the 3.8% never applies to the muni side.

State tax is treated as a straightforward addition rather than as a federal deduction, which is correct for anyone taking the standard deduction or capped by the SALT limit.

Worked example

A 3.6% in-state muni against a 5% corporate bond at $250,000 of income

  1. 1.At $250,000 of taxable income a married couple sits in the 24% federal bracket for 2026.
  2. 2.Adding back the $32,200 standard deduction puts modified AGI near $282,200, above the $250,000 section 1411 threshold, so the 3.8% surtax does apply to taxable interest.
  3. 3.Federal 24% plus 3.8% plus 5% of state tax gives a combined 32.8% rate, so a taxable bond keeps 67.2% of what it pays.
  4. 4.The in-state muni is exempt from all three, so 3.6% ÷ 0.672 gives a tax-equivalent yield of about 5.36%.
  5. 5.The 5% corporate bond therefore loses: it keeps 3.36% after tax against the muni's full 3.6%.

Result: A tax-equivalent yield of roughly 5.36%, so the muni wins

Why the quoted yield is the wrong number

Municipal bonds almost always look worse than corporate bonds on the screen. A muni fund quoting 3.6% next to a corporate fund quoting 5% appears to be a straightforward loss of 1.4 points. It usually is not, because the two numbers are not measured on the same basis: one is what you receive, the other is what you receive before tax takes a share.

Tax-equivalent yield restates the tax-free number into the taxable one, so the two become comparable. The mechanism is simple: if a taxable bond keeps only 71% of its yield after tax, a 3.6% tax-free yield is worth 3.6 ÷ 0.71, or about 5.07% of taxable yield. That is the number to put next to the corporate bond, and on that basis the muni is ahead.

The higher your marginal rate, the more the restatement moves. For someone in the 12% bracket a muni rarely makes sense. For someone in the 37% bracket paying state tax and the 3.8% surtax, the same bond can be worth well over 6% of taxable yield.

The three adjustments most calculators skip

The textbook formula divides by one minus your federal rate. It is right about a third of the time, and the omissions all run in the same direction.

First, the 3.8% net investment income tax applies to taxable bond interest but not to municipal interest. Anyone above $200,000 single or $250,000 married is comparing against a rate 3.8 points higher than their bracket suggests, and municipal interest is excluded from net investment income entirely.

Second, an out-of-state municipal bond is only exempt federally. Your own state will generally tax the interest from another state's bonds at your full rate, which can erase most of the advantage in a high-tax state. This is the single most common error in muni comparisons.

Third, US Treasuries are exempt from state and local income tax. Comparing a muni to a Treasury is therefore a different calculation from comparing it to a corporate bond, and in a state like California or New York the gap between those two comparisons is substantial.

What the calculation does not tell you

Yield is not risk. A municipal bond carries credit risk that varies enormously between a general obligation bond from a large state and a revenue bond from a single project, and the tax advantage says nothing about whether you will be repaid.

Nor does it capture liquidity. Individual municipal bonds trade in a fragmented market with wide spreads, and the price you can actually sell at is often well below the quoted valuation. Funds solve the liquidity problem but reintroduce interest rate risk on a portfolio you do not control.

One further wrinkle worth knowing: tax-exempt interest is added back when calculating how much of your Social Security is taxable, and it counts toward the modified AGI used for Medicare IRMAA surcharges. Municipal income is exempt from income tax but it is not invisible to the rest of the system.

What this assumes, and where it stops

Assumptions

  • The marginal federal rate is read from the 2026 bracket schedule at the taxable income you enter.
  • Modified AGI is approximated as your taxable income plus the standard deduction, which is what decides whether the 3.8% surtax applies. If you itemise substantially, enter a taxable income that reflects it.
  • State tax is a single flat marginal rate and is not deducted against federal tax, which is correct under the standard deduction or a capped SALT deduction.
  • The bond is held to maturity or in a fund, so the yield quoted is the yield received.
  • In-state municipal interest is exempt from state income tax, which holds in almost every state that taxes income.

Limitations

  • Alternative minimum tax on private activity bonds is not modelled; some municipal bonds are subject to it.
  • Local and city income taxes, such as New York City's, are not separately handled — fold them into the state rate.
  • Credit risk, call features, duration and liquidity are outside this calculation entirely.
  • A handful of states tax in-state municipal interest, and a few exempt all municipal interest regardless of origin.
  • De minimis market discount rules can convert part of the return on a discounted bond into ordinary income.

Common questions

What is tax-equivalent yield?

It is the yield a taxable bond would need to pay in order to leave you with the same amount after tax as a tax-free municipal bond. It restates a tax-free yield into taxable terms so the two can be compared directly. If a muni yields 3.6% and your combined tax rate on interest is 29%, the tax-equivalent yield is 3.6 divided by 0.71, or about 5.07%.

Do municipal bonds avoid the 3.8% net investment income tax?

Yes. Tax-exempt municipal interest is excluded from net investment income under section 1411, so the 3.8% surtax never applies to it. Taxable bond interest is included. For anyone above the threshold this widens the gap by 3.8 percentage points, and leaving it out of the comparison understates the municipal bond's advantage.

Are out-of-state municipal bonds still tax-free?

Only at the federal level. Nearly every state that levies an income tax exempts interest from its own bonds but taxes interest from other states' bonds at the full rate. So an out-of-state muni gives you a federal exemption and nothing more, which can remove most of its advantage if you live somewhere with a high state rate. This is the most commonly missed adjustment in the comparison.

At what tax bracket do municipal bonds start to make sense?

There is no fixed bracket, because it depends on the yield gap available in the market at the time as well as your rate. As a general guide, munis rarely compete below the 22% federal bracket and become progressively more attractive from the 32% bracket upward, especially for someone also paying state tax and the 3.8% surtax. The right approach is to compute the tax-equivalent yield and compare it to what taxable bonds of similar credit quality actually pay that day.
